Titel: Modeling and Optimization of Enhanced Index Funds with Tracking Error Constraints.

Abstract: Index funds and enhanced index funds have become increasingly popular during the past years due to the poor performance of active managed funds.

This thesis deals with an enhanced index fund that should closely tracks, yet in the long run outperform the underlying benchmark index. This is made by utilizing the observed inefficiency in the benchmark. The standard mean-variance optimization model for portfolio selection is extended with a constraint on tracking error volatility in order to restrict the fund's active risk. Further, the concept of risk aversion is introduced in order to maximize the risk-return utility and make the model work properly in a multi-period context.

The model is back-tested on the OMX Stockholm 30 index between 1994 and 2004. A great deal of the thesis examines how different parameter settings influence the results. The back-testing is carried out both with and without transaction cost.

Our fund beats the benchmark index for various parameter settings over the 10-year period, also when transaction costs are considered. However, the growth of the portfolio highly depends on both the parameter settings and the market conditions. We find that a more risk averse strategy than the log-optimal provides better results for a relatively short investment horizon like ours. We also find suitable levels of the target tracking error volatility for successful optimization.
